Dreams appear during the stage of sleep responsible for memory consolidation. Emotion centres of the brain are also highly active during dreaming. It is not something that I am an expert in and it will be fascinating to see how our scientific understanding will increase in the future, as while we have a general understanding what happens in the brain during dreaming, the exact mechanisms that drive these processes could be understood much more precisely.
